The 40-year-old is now reportedly planning to complete his pro licence and UEFA MIP (Executive Master for International Players) course in order to prepare himself for a career in management.
O'Shea said: "I am very sorry to leave a fantastic club with whom I ended my playing days and was fortunate enough to begin my coaching career.
"I have enjoyed my time with Reading immensely and have loved working with the manager, his coaching team, the staff and a great group of players at Reading.
"But now is the right time for my family to move back to Manchester and for me to take on a new challenge."
The versatile defender enjoyed a productive career with the Reds, featuring 393 times under Ferguson, clinching five Premier League medals, a Champions League win and an FA Cup trophy amongst other things.
He then spent seven seasons with Sunderland towards the end of his career before finishing his playing days with the aforementioned Reading in 2019.
