The festival, a New Year celebration which is held on the state's Central Coast from December 28 to January 1, was officially cancelled on Thursday.
"Our beautiful home in Sydney's Central Coast is facing intense and unpredictable fire conditions that are sadly expected to deteriorate in the coming days," organisers wrote in a post to Facebook.
"We simply cannot put anyone's life at risk. We have been working around the clock to explore all possible options to relocate the festival, but it is just not feasible within the timeframe."
In their post, organisers said all guests would be eligible for a refund in accordance with Live Performance Australia's Ticketing Code of Practice.
This was to be the sixth year the festival had run in the lush Glenworth Valley, north of Sydney, a site surrounded by thick vegetation.
Burning immediately to the west of Glenworth Valley is the Three Mile Fire, part of a mega-fire larger than Sydney itself.
On Thursday, the Rural Fire Service said it was unlikely the bushfires currently burning across the state would be extinguished without significant rainfall - which is not forecast until early next year.
"We're certainly in it for the long haul," a spokeswoman told AAP.
Lost Paradise's organisers acknowledged the crisis in their statement.
"This is a heartbreaking time for our country," they said.
"Our thoughts are with the affected communities across Australia, and the hero firefighters who continue to work in extreme conditions."
The post announcing the festivals cancellation has generated close to 700 comments in only half an hour.
